Recovery Risk and Labor Costs in Public–Private Partnerships: Contractual Choice in the US Water Industry

Our estimates suggest that a variety of factors help explain greater private participation in this sector. We find that the risk to private participants regarding cost recovery is an important driver of private participation. The relative cost of labour is also a key factor in determining the degree of private involvement in the contract choice. When public wages are high relative to private wages, private participation is viewed as a source of cost savings. We thus find two main drivers of greater private involvement: one encouraging private participation by reducing risk, and another encouraging government to seek out private participation in lowering costs.

Abstract
We use an ordered logistic model to empirically examine the

1. Introduction
After several decades of water delivery privatization, a widespread view among scholars is
that water delivery is a complex service featuring high contracting costs. In his study of
concession contract renegotiation, Guasch (2004) documents the high frequency of renegotiation
in Latin America and the Caribbean water and sanitation services between the mid-eighties and
2000. Renegotiation affected 74.4 percent of concession contracts in the sector, significantly
higher than in other important sectors, such as transportation. Moreover, the period of time
between contract award and renegotiation was only 1.7 years on average (Guasch, 2004).
Although overall favorable to privatization, Megginson (2005) considers water to be the clearest
case among user-paid services where privatization has failed to deliver clear welfare
improvements.
There is now a substantial empirical literature showing that water private delivery has not
provided superior efficiency and productivity relative to public delivery in most developed
countries (e.g., Warner and Bel 2008). However, because private participation allows access to
additional expertise and greater financial capabilities, studies suggest that private participation in
less-developed countries has delivered improvements in quality and accessibility. Mixed effects of
privatization in several services have led to reforms that go beyond a pure public/pure private split
(Warner and Bel, 2008; Bel and Fageda, 2010). Greater use of public-private partnerships (PPPs)
is one result of such a trend. In fact, PPPs can be viewed as a way to extend a standard
procurement method, similar to contracting out. Moral hazard and quality measurement problems,
among others, have arisen in contracting out (Levin and Tadelis, 2010). Contracting out has
evolved to include high-powered incentives, which require shifting substantial risk to the private
partner, to help address those problems. The private partner demands compensation to bear that
risk however, which requires the public sponsor to pay a risk premium.
The term “public-private partnership” has evolved to encompass any contractual framework
allowing for greater private sector participation in infrastructure projects than under a traditional
approach. PPPs range from relatively simple management contracts to complex design-build-
finance-operate (DFBO) contracts, to outright asset sales.

Under a traditional design-build (DB) approach, for example, private firms design and
construct an infrastructure facility on behalf of a public sponsor. The sponsor remains responsible
for financing, operating, and maintaining the facility. A greater degree of private involvement is
found in design-build-operate-maintain (DBOM) contracts. Under DBOM, the additional duties of
the private partner(s) include operating and maintaining the facility after it has been built. Both DB
and DBOM contracts take advantage of private sector incentives and expertise to design and
build facilities so as to minimize operation and maintenance costs.
Greater private involvement also occurs through design-build-finance-operate-maintain
(DBFOM) contracts, which extends private participation to the project’s financing. In a typical
DBFOM contract, the private partner uses some combination of debt and equity to design and
build a new facility, and then operates and maintains it for a specified time period in exchange for
the right to collect revenues from facility users over the lease term. Two versions of this project
type are (a) a greenfield PPP, through which the private partner builds a new facility; and (b) a
brownfield PPP, through which an upfront concession fee is paid by the private partner in order to
lease a pre- existing facility. Other contractual types include build-transfer-operate (BTO)
agreements, under which the private partner owns the facility until its ownership rights are
transferred to the public sector when construction is finished. Similarly, under a build-operate-
transfer (BOT) agreement, the private partner retains ownership rights until title is transferred at
the end of the specified operation and maintenance period. In a build-own-operate (BOO)
agreement, ownership remains with the private partner unless the public sector purchases it.
The contractual diversity facilitated by PPPs has increased the array of types and degrees of
private involvement in public infrastructure delivery. However, empirical analysis of the motivation
behind public services privatization has remained largely focused on a clear bifurcation between
pure-public and pure-private delivery (Bel and Fageda 2007, 2009), with few extensions to other
mixed forms such as mixed public-private firms (Bel and Fageda, 2010).
We contribute to the literature by empirically analyzing the factors that explain varying degrees
of private involvement through PPPs in the water sector. The water sector provides insights
relevant for the study of PPPs more broadly. First, water distribution involves large investments in
networks, which makes this sector subject to financial constraints. Second, water sector
investments typically require long amortization schedules. There is great uncertainty associated
with long-term changes in demand and other variables. Risk sharing and risk transfer over the life
of the contract are more important in the water sector than in many other local services. Water

Abstract: Financial and political factors are widely considered to be an explanatory factor of the privatisation of public services. However, the empirical evidence in this respect is not convincing. This paper considers elements of long-term financial condition and ideological and political strength, together with other socio-economic factors and the effects of the current global financial crisis, to address the financial stress–privatisation relationship, with respect to urban water services, observed during the period 2002–2012 in Spanish municipalities. A discrete time survival model is applied, and the results obtained show that certain elements of financial condition, together with political and ideological factors, are decisive influences in decisions to privatise urban water services. We also highlight the major impact of the Great Recession and its effect on the financial stress–privatisation relationship.

Abstract: The contracting-out of public services has often been accompanied by a strong academic focus on the emergence of new governance forms, and a general neglect of the processes and practices through which contracted-out services are controlled and monitored. To fill this gap, we draw on contracting-out and inter-organizational control literatures to explore the adoption of control mechanisms for public service provision at the municipal level and the variables that can explain their choice. Our results, based on a survey of Italian municipalities, show that in the presence of contracting-out, market-, hierarchy-, and trust-based controls display different intensities, can coexist, and are explained by different variables. Service characteristics are more effective in explaining market- and hierarchy-based controls than relationship characteristics. Trust-based controls are the most widespread, but cannot be explained by the variables traditionally identified in contracting-out and inter-organizational control studies.

The articles in this symposium provide insightful answers to these questions. In addition, the symposium contributions identify lines of research that invite further investigation, namely: problems related to the degree of risk transfer; the challenges posed by renegotiation; and evaluation of PPPs’ results.

Abstract: Privatisation is only one of several alternatives for local government reform. Problems with lack of cost savings and the challenges of contract management have led local government reformers to explore other alternatives including municipal corporations, relational contracting and dynamic market management. Empirical analysis shows concerns with fiscal stress, efficiency, and managing political and citizen interests drive the reform process more than ideology. We argue that a more comprehensive framework is needed that gives attention to a wider array of alternatives for institutional reform.

Abstract: In developing countries, neither households nor firms can count on having access to basic public services. Households lacking adequate water supply and sanitation face elevated health risks; firms and micro-enterprises lacking electricity and water face higher costs of production. For reasons such as these, the inadequate provision of public services can compromise health, hinder economic growth, and stymie efforts to reduce poverty. This paper examines the availability of services in the cities and towns of developing countries, using data drawn from the Demographic and Health Surveys. Particular attention is given to the urban poor, who will form a group of increasing numerical and policy significance as levels of urbanization rise. We find that wide rural-urban gaps remain in service delivery, and that smaller cities—where about half of urban residents live—are notably under-served by comparison with larger cities. Poor urban households are much less likely than other urban households to enjoy access to public services. Inequities such as these underscore the need for continued public sector investments in service delivery. But the political economy of urban governance is changing in a way that may well frustrate efforts to improve services. Across the developing world, national governments are increasingly decentralizing their service delivery functions to lower tiers of government, often without making commensurate transfers of funds or revenue-raising authority. As nation-states recede from the local scene, local governments may be left without the means to fill the gaps in service delivery. This material may not be reproduced without written permission from the authors. For the forseeable future, world population growth will be mainly concentrated in the cities of developing countries. According to the United Nations (2000), by the year 2030 the world’s population will exceed today’s total by 2.06 billion persons, and some 1.94 billion of these will be added to the urban areas of low-income countries. By 2030, it is believed, all developing regions will have crossed the half-way point to become more urban than rural. Even if a generous allowance is made for the variety of urban definitions and the uncertainties of demographic forecasts, the central message remains clear: soon it will no longer be possible to speak of low-income countries as being mainly rural. If these are the prospects in view, then researchers concerned with poverty and opportunity must increasingly set their concerns in urban contexts. The provision of public services—water, sanitary waste disposal, and electricity—is central to both urban poverty reduction and economic growth. Where health is concerned, urban populations suffer from the twin disadvantages of crowding and dependence on common resources; in the absence of safe water supplies and adequate sanitation, they would be exposed to greater risks of communicable disease than would spatially dispersed rural populations (Preston and van de Walle 1978; Johansson and Mosk 1987; Van Poppel and van der Heijden 1997; Brockerhoff and Hewett 2000). Water and electricity are also inputs into production. When these services are reliably supplied, they allow urban micro-enterprises and firms to reap the advantages of agglomeration and scale economies (see, among others, Montgomery 1987, 1988; Davis et al. 2001). Public services are sufficiently important that they are often considered to be basic needs. But in some poor regions of the developing world, the pace of city growth is running well ahead of the capacity to extend basic public services. In discussions of urban growth, it is the largest cities that come readily to mind—cities of the size of Cairo, Bangkok, and São Paulo—and smaller cities are too easily overlooked. This is unfortunate, for cities with fewer than 500,000 residents account for roughly half of the urban population of developing countries, and will continue to do so well into this century (United Nations 2000). Furthermore, the growth rates of small cities typically exceed those of larger cities, although there is considerable variation around this general tendency (United Nations 2000: 90). A balanced depiction of service delivery therefore must give proportionate attention to small cities. In this analysis, we assess the state of service provision in the cities and towns of 43 developing countries. Our main focus is on the urban areas of these countries, but where possible we make comparisons with rural areas as well. We study the effects of poverty at two levels: cross-nationally, by examining countries across a range of national incomes per capita; and within countries, by comparing the urban poor with other urban residents. As will be seen, there are striking differences in service provision in each of these dimensions. In addition, we show that smaller cities are badly served by comparison with larger cities. In the next section, we describe the data we shall use—they are drawn from the Demographic and Health Surveys (DHS)—and show how the provision of piped water, flush toilets, and electricity varies between rural and urban areas, and by city size within the urban sector. Regional variation in service delivery will be shown to be substantial, even holding constant the level of national income per capita. Also examined here are the changes in service provision that have taken place between the rounds of DHS surveys for the 18 countries with more than one such survey.1 We then take up the question of whether, and to what extent, poor urban households are under-served by comparison with other urban households. Because the DHS program gathers no data on incomes or expenditures as such, measures of poverty are limited to those that can be fashioned from a small set of proxy variables, including ownership of consumer durables and crude indexes of the quality of housing. We explore two approaches to distilling the proxies into a single living standards index: principal components and confirmatory factor analysis. The principal components method was deployed by Filmer and Pritchett (1999) in a study of schooling; it was sharply criticized on theoretical grounds by Montgomery et al. (2000) but then vigorously defended by Filmer and Pritchett (2001). Sahn and Stifel (2000) and Montgomery et al. (2000) argued that latent variables models, of which confirmatory factor analysis is one example, are bettergrounded in theoretical terms, and present possibilities for generalization and extension that are not offered by principal components. Sahn and Stifel (2000) applied factor analysis to DHS data from Africa, and obtained encouraging results. To date, however, there has been no comprehensive comparison of the two methods. Here we set out their similarities and differences in analytic terms, and show how living standards indexes derived from the two methods vary empirically with the education of the household head and with city size. See Table A.1 for a list of countries and survey years. 4 After describing the elements of principal components and factor analysis, we apply these methods to determine the access of the urban poor to public services. The analysis in this section shows that the urban poor have decidedly inferior access to services by comparison with other urban residents. Their access is superior, however, to that of the average rural resident. Indeed, our findings make a strong case for a continued emphasis on rural populations, who exhibit clear evidence of absolute disadvantage, together with a new emphasis on the urban poor. We conclude by considering what levels of government bear responsibility for improving urban service delivery. This is an increasingly complicated matter, because across the developing world, national governments are rapidly decentralizing their functions, and some of their revenue-raising authority, to state, metropolitan, and local units of government (UNCHS 1996). As Manor (1999: 1) writes, Decentralization has quietly become a fashion of our time. It is being considered or attempted in an astonishing diversity of developing and transitional countries . . . by solvent and insolvent regimes, by democracies (both mature and emergent) and autocracies, by regimes making the transition to democracy and by others seeking to avoid that transition, by regimes with various colonial inheritances and by those with none. It is being attempted where civil society is strong, and where it is weak. Often, however, the transfer of responsibilities from national to local levels is being carried out without an adequate transfer of resources, leaving local governments without the means to extend public services in their jurisdictions (UNCHS 1996: Chapter 5). In some cases, local community-based organizations and nongovernmental organizations are attempting to fill the service delivery gap. To illustrate the problem, we will describe the current state of affairs in Accra, Ghana, where there is great confusion about how far governmental responsibilities now extend, and what responsibilities are left in the hands of local civil society (Gough and Yankson 2001). PUBLIC SERVICES: MEASURES AND VARIATION Data on public services are gathered by the Demographic and Health Surveys program in its household interview schedules. There is some variation from survey to survey in how access to services is measured, but the DHS program has imposed a coding scheme that keeps this variation reasonably well contained. By choosing to define broad cate5 gories of access—see Box 1 for the scheme adopted here—we have organized the data in a way that should permit valid comparisons across countries and over time, at the cost of omitting some country-specific details. Abstract: The authors devise a multidimensional methodology that quantifies the impact of tourism on urban economies. Tourism is a 'cross-sectional' activity that affects many sectors, both directly and indirectly. Therefore, it is important to consider the impact of urban tourism on sectors traditionally defined as 'tourism-related', but also its impact on other sectors through its inter-sectoral relationships. The authors calculate the percentage of the turnover of each sector that is attributable to the tourism industry. They also establish the geographical distribution of this impact: how is the effect shared between the city and its neighbouring areas? Finally, they stress that the effect of urban tourism should be quantified not only in terms of turnover, but also in terms of its contribution to GDP and employment.
