Why are companies offshoring innovation ?: the emerging global race for talent

Abstract: This paper empirically studies determinants of decision by companies to offshore innovation activities. It uses survey data from the international Offshoring Research Network project to estimate the impact of managerial intentionality, past experience, and environmental factors on the probability of offshoring innovation projects. The results show that the emerging shortage of highly skilled science and engineering talent in the US and, more generally, the need to access qualified personnel are important explanatory factors for offshoring innovation decisions. Moreover, contrary to drivers of many other functions, labor arbitrage is less important than other forms of cost savings. The paper concludes with a discussion of the changing dynamics underlying offshoring of innovation activities, suggesting that companies are entering a global race for talent.

Abstract

1. Introduction
Outsourcing of manufacturing activities to low cost countries is widely practiced and well
understood (e.g. Dunning, 1993; Lee, 1986; Vernon, 1966). In comparison, the
offshoring of high-value adding white collar activities – pioneered by a few companies in
the 1980s - is still a relatively undiffused practice (Amiti and Wei, 2005). However,
Dossani and Kenney (2007, p.779) conclude that “in less than six years, services
offshoring has evolved from an exotic and risky strategy to a routine business decision”.
Of particular interest to this paper are the actions of US companies that are increasingly
offshoring higher value added knowledge intensive processes and are restructuring and
reorganizing their innovation processes worldwide (Henley, 2006; Levy, 2005).
According to Apte et al. (2006) new product development is becoming the fastest
growing offshoring segment in India. Ernst (2006) suggests that this growth in
innovation offshoring is driven by increased globalization of markets for technology and
knowledge workers. However, the exact reasons that lead firms to decide to offshore
value-adding innovative activities close to their core business, which conventional
wisdom and existing literature (e.g., Patel and Pavitt, 1991) suggests should be kept
under tight control, remain to be empirically studied. The present paper contributes
towards this goal.
Offshoring refers to the process of sourcing and coordinating tasks and business
functions across national borders. Offshoring may include both in-house (captive, or
international in-sourcing) and outsourced activities, which are delivered by an external
provider – that is from outside the boundaries of the firm. Outsourcing, in turn, may
occur both domestically (onshore) and abroad (offshore). Further, offshoring refers to
sourcing rather than sales activities, and it supports global or domestic rather than local
operations. It is not primarily intended for entering a foreign market nor for supporting
the company’s local activities. For example, setting up HR (human resources)
departments in foreign subsidiaries in support of local operations (e.g. sales and
distribution) is not what we mean by offshoring. Only if HR services (e.g. payroll
services) are provided from offshore in support of global or home-based HR functions,
does the term ‘offshoring’ apply. Though it used to be limited to simple codified and

repetitive tasks, companies are now offshoring increasingly complex and advanced
activities requiring more and more qualified workers (Lewin and Peeters, 2006). This
trend is enabled by trade liberalization policies, advances in information technologies
(Doh, 2005; Levy, 2005; Dossani and Kenney, 2006), and by the ability of companies to
dis-intermediate and modularize almost any process, including knowledge creating
processes (Sako, 2002; Takeishi, 2002). At the same time, however, according to
Farrell et al. (2006) and Mehta et al. (2006), the organizational structures and processes
necessary for coordinating globally dispersed business units and activities, managing
knowledge, selecting locations and managing talent offshore represent major
managerial challenges that could limit the growth in offshoring.
In this paper, we focus on the offshoring of innovation (both captive and outsourced)
and seek to study the factors underlying the evolution of offshoring practices towards
global sourcing of talent and rapidly rising trend of offshoring new product development
work (i.e. R&D, product design and engineering services). In the early 1980s several
leading edge companies such as Texas Instruments, Motorola, and General Electric
established technology centers in India and China to secure strategic advantages such
as favorable political treatment (Delios and Henisz, 2003) and access to talent. Twenty
years later, small entrepreneurial firms are increasingly offshoring new product
development because their ability to grow, need to increase speed to market, or simply
their survival depend on it (Dixit 2005; Shah 2005; Buchanan, 2006; Rangan and
Schumacher, 2006; Dossani and Kenney, 2007). Asia in particular is playing a central
role in the growing global innovation networks, as indicated, for example, by the growth
in US patents granted to companies in Asia between 1986 and 2003 (Ernst, 2002 and
2006). Major Asian countries in that respect include South Korea, Singapore, China,
Taiwan and India. However, Hirshfeld and Schmid’s (2005) argue that, although firms in
the US and Europe are increasingly attracted to and are exploring new science and
engineering clusters in emerging countries, advanced economies are likely to remain at
the forefront of innovation activities, at least in the foreseeable future (Manning et al.,
2008).

Abstract: In the largest sense, global strategy amounts to (1) the optimal disaggregation or slicing of the firm's value chain into as many constituent pieces as organizationally and economically feasible, followed by (2) decisions as how each slice should be allocated geographically ('offshoring') and organizationally ('outsourcing'). Offshoring and outsourcing are treated as strategies that need to be simultaneously analysed, where just 'core' segments of the value chain are retained in-house, while others are optimally dispersed geographically, as well as dispersed over allies and contractors. This amounts to a reconsideration of the nature of the firm that captures the dynamic changes in global configuration and a reconsideration of what constitutes 'core' activities that need to be retained internally. The article proposes a new research agenda that searches for each firm's optimal degree of disaggregation and global dispersion given that further scattering of value chain activities entail benefits as well as increased complexity and costs.

Abstract: Executive Overview The seemingly unlimited availability of science and engineering (S&E) talent in emerging economies and the increasing difficulties of finding such talent in advanced economies have given rise to a new trend: the global sourcing of S&E talent. This paper examines the antecedents and dynamics of this trend. In particular, it examines the coevolution of macroeconomic forces, domestic and offshore national policies, industry dynamics, and firm-level offshoring capabilities driving today's offshoring decisions. The analysis exploits findings from the Offshoring Research Network (ORN) project. By taking a dynamic and multilevel perspective on next-generation offshoring, this paper may inform both firm-level strategies and national policy-making.

Abstract: This study investigates estimation errors due to hidden costs—the costs of implementation that are neglected in strategic decision-making processes—in the context of services offshoring. Based on data from the Offshoring Research Network, we find that decision makers are more likely to make cost-estimation errors given increasing configuration and task complexity in captive offshoring and offshore outsourcing, respectively. Moreover, we show that experience and a strong orientation toward organizational design in the offshoring strategy reduce the cost-estimation errors that follow from complexity. Our findings contribute to research on the effectiveness of sourcing and global strategies by stressing the importance of organizational design and experience in dealing with increasing complexity.

Abstract: One important effect of the increasing integration of the world economy is the rising importance of possibilities to offshore and outsource value-creating activities. In many industries, firms are able to disaggregate their value chains into smaller parts. This process allows for a less path-dependent approach to the firm's ideal location profile (through offshoring and relocation) and control strategies (through outsourcing). This article argues that optimal decisions regarding individual processes recognize the linkages of these processes with the firm's entire value chain. The article explores the magnitude, sequence, and dynamics of interdependent decisions regarding the location and control of various parts of the value chain. By using case illustrations from the mobile handset and financial services industries, this article provides a novel perspective on the disintegration, mobility, and reintegration of value chain activities in a global context.

Abstract: What makes organizations so similar? We contend that the engine of rationalization and bureaucratization has moved from the competitive marketplace to the state and the professions. Once a set of organizations emerges as a field, a paradox arises: rational actors make their organizations increasingly similar as they try to change them. We describe three isomorphic processes-coercive, mimetic, and normative—leading to this outcome. We then specify hypotheses about the impact of resource centralization and dependency, goal ambiguity and technical uncertainty, and professionalization and structuration on isomorphic change. Finally, we suggest implications for theories of organizations and social change.

Abstract: This study develops an evolutionary theory of the capabilities and behavior of business firms operating in a market environment. It includes both general discussion and the manipulation of specific simulation models consistent with that theory. The analysis outlines the differences between an evolutionary theory of organizational and industrial change and a neoclassical microeconomic theory. The antecedents to the former are studies by economists like Schumpeter (1934) and Alchian (1950). It is contrasted with the orthodox theory in the following aspects: while the evolutionary theory views firms as motivated by profit, their actions are not assumed to be profit maximizing, as in orthodox theory; the evolutionary theory stresses the tendency of most profitable firms to drive other firms out of business, but, in contrast to orthodox theory, does not concentrate on the state of industry equilibrium; and evolutionary theory is related to behavioral theory: it views firms, at any given time, as having certain capabilities and decision rules, as well as engaging in various ‘search' operations, which determines their behavior; while orthodox theory views firm behavior as relying on the use of the usual calculus maximization techniques. The theory is then made operational by the use of simulation methods. These models use Markov processes and analyze selection equilibrium, responses to changing factor prices, economic growth with endogenous technical change, Schumpeterian competition, and Schumpeterian tradeoff between static Pareto-efficiency and innovation. The study's discussion of search behavior complicates the evolutionary theory. With search, the decision making process in a firm relies as much on past experience as on innovative alternatives to past behavior. This view combines Darwinian and Lamarkian views on evolution; firms are seen as both passive with regard to their environment, and actively seeking alternatives that affect their environment. The simulation techniques used to model Schumpeterian competition reveal that there are usually winners and losers in industries, and that the high productivity and profitability of winners confer advantages that make further success more likely, while decline breeds further decline. This process creates a tendency for concentration to develop even in an industry initially composed of many equal-sized firms. However, the experiments conducted reveal that the growth of concentration is not inevitable; for example, it tends to be smaller when firms focus their searches on imitating rather than innovating. At the same time, industries with rapid technological change tend to grow more concentrated than those with slower progress. The abstract model of Schumpeterian competition presented in the study also allows to see more clearly the public policy issues concerning the relationship between technical progress and market structure. The analysis addresses the pervasive question of whether industry concentration, with its associated monopoly profits and reduced social welfare, is a necessary cost if societies are to obtain the benefits of technological innovation. Abstract: Economic theory has suffered in the past from a failure to state clearly its assumptions. Economists in building up a theory have often omitted to examine the foundations on which it was erected. This examination is, however, essential not only to prevent the misunderstanding and needless controversy which arise from a lack of knowledge of the assumptions on which a theory is based, but also because of the extreme importance for economics of good judgement in choosing between rival sets of assumptions. For instance, it is suggested that the use of the word “firm” in economics may be different from the use of the term by the “plain man.”1 Since there is apparently a trend in economic theory towards starting analysis with the individual firm and not with the industry,2 it is all the more necessary not only that a clear definition of the word “firm” should be given but that its difference from a firm in the “real world,” if it exists, should be made clear. Mrs. Robinson has said that “the two questions to be asked of a set of assumptions in economics are: Are they tractable? and: Do they correspond with the real world?”3 Though, as Mrs. Robinson points out, “more often one set will be manageable and the other realistic,” yet there may well be branches of theory where assumptions may be both manageable and realistic. It is hoped to show in the following paper that a definition of a firm may be obtained which is not only realistic in that it corresponds to what is meant by a firm in the real world, but is tractable by two of the most powerful instruments of economic analysis developed by Marshall, the idea of the margin and that of substitution, together giving the idea of substitution at the margin.
