For many problems in macroeconomics, development economics, labor economics, and international trade, whether technical change is biased towards particular factors is of central importance. This paper develops a simple framework to analyze the forces that shape these biases. There are two major forces affecting equilibrium bias: the price effect and the market size effect. While the former encourages innovations directed at scarce factors, the latter leads to technical change favoring abundant factors. The elasticity of substitution between different factors regulates how powerful these effects are, and this has implications about how technical change and factor prices respond to changes in relative supplies. If the elasticity of substitution is sufficiently large, the long-run relative demand for a factor can slope up. I apply this framework to discuss a range of issues including: Why technical change over the past 60 years was skill-biased, and why the skill bias may have accelerated over the past twenty-five years. Why new technologies introduced during the late eighteenth and early nineteenth centuries were unskill-biased. Why biased technical change may increase the income gap between rich and poor countries. Why international trade may induce skill-biased technical change. Why a large wage-push, as in continental Europe during the 1970s, may cause capital-biased technical change. Why technical change may be generally labor-augmenting rather than capital-augmenting.

This paper reviews research that uses longitudinal microdata to document productivity movements and to examine factors behind productivity growth. The research explores the dispersion of productivity across firms and establishments, the persistence of productivity differentials, the consequences of entry and exit, and the contribution of resource reallocation across firms to aggregate productivity growth. The research also reveals important factors correlated with productivity growth, such as managerial ability, technology use, human capital, and regulation. The more advanced literature in the field has begun to address the more difficult questions of the causality between these factors and productivity growth.

Understanding productivity: lessons from longitudinal microdata

Why did the industrial revolution take place in eighteenth-century Britain and not elsewhere in Europe or Asia? In this convincing new account Robert Allen argues that the British industrial revolution was a successful response to the global economy of the seventeenth and eighteenth centuries. He shows that in Britain wages were high and capital and energy cheap in comparison to other countries in Europe and Asia. As a result, the breakthrough technologies of the industrial revolution - the steam engine, the cotton mill, and the substitution of coal for wood in metal production - were uniquely profitable to invent and use in Britain. The high wage economy of pre-industrial Britain also fostered industrial development since more people could afford schooling and apprenticeships. It was only when British engineers made these new technologies more cost-effective during the nineteenth century that the industrial revolution would spread around the world.

Even in impoverished countries lacking material and human resources, P. T. Bauer argues, economic growth "is" possible under the right conditions. These include a certain amount of thrift and enterprise among the people, social mores and traditions which sustain them, and a firm but limited government which permits market forces to work. Challenging many views about development that are widely held, Bauer takes on squarely the notion that egalitarianism is an appropriate goal. He goes on to argue that the population explosion of less-developed countries has on the whole been a voluntary phenomenon and that each new generation has lived better than its forebears. He also critically examines the notion that the policies and practices of Western nations have been responsible for third world poverty. In a major chapter, he reviews the rationalizations for foreign aid and finds them weak; while in another he shows that powerful political clienteles have developed in the Western nations supporting the foreign aid process and probably benefiting more from it than the alleged recipients. Another chapter explores the link between the issue of Special Drawing Rights by the International Monetary Fund on the one hand and the aid process on the other.Throughout the book, Bauer carefully examines the evidence and the light it throws on the propositions of development.
