Estimation and inference in two-stage, semi-parametric models of production processes

This paper develops a consistent bootstrap estimation procedure to obtain confidence intervals for nonparametric measures of productive efficiency. Although the methodology is illustrated in terms of technical efficiency measured by output distance functions, the technique can be easily extended to other consistent nonparametric frontier models. Variation in estimated efficiency scores is assumed to result from variation in empirical approximations to the true boundary of the production set. The bootstrap procedure also corrects for bias inherent in nonparametric efficiency estimators.

This paper proposes a general methodology for bootstrapping in frontier models, extending the more restrictive method proposed in Simar and Wilson (1998a) by allowing for heterogeneity in the structure of efficiency. U.S. credit unions serve 93 million members, hold 10 percent of U.S. savings deposits, and make 13.2 percent of all non-revolving consumer loans. Since 1985, the share of U.S. depository institution assets held by credit unions has nearly doubled, and the average (inflation-adjusted) size of credit unions has increased over 600 percent. We use a non-parametric local-linear estimator to estimate a cost relationship for credit unions and derive estimates of ray-scale and expansion-path scale economies. We employ a dimension-reduction technique to reduce estimation error, and bootstrap methods for inference. We find substantial evidence of increasing returns to scale across the range of sizes observed among credit unions, suggesting that further industry consolidation and growth in the average size of credit unions are likely.

This paper demonstrates that standard central limit theorem (CLT) results do not hold for means of nonparametric conditional efficiency estimators, and provides new CLTs that do hold, permitting applied researchers to estimate confidence intervals for mean conditional efficiency or to compare mean efficiency across groups of producers along the lines of the test developed by Kneip et al. (JBES, 2015b). The new CLTs are used to develop a test of the "separability" condition that is necessary for second-stage regressions of efficiency estimates on environmental variables. We show that if this condition is violated, not only are second-stage regressions meaningless,but also first-stage, unconditional efficiency estimates are without meaning. As such,the test developed here is of fundamental importance to applied researchers using non-parametric methods for efficiency estimation. Our simulation results indicate that our tests perform well both in terms of size and power. We present a real-world empirical example by updating the analysis performed by Aly et al. (R. E. Stat., 1990) on U.S. commercial banks; our tests easily reject the assumption required for two-stage estimation, calling into question results that appear in hundreds of papers that have been published in recent years.
