TLDR
In this paper, the authors analyzed the economic significance of the traditional "wait-and-see" effect of uncertainty shocks and pointed to financial distortions as the main mechanism through which fluctuations in uncertainty affect macroeconomic outcomes.
Abstract
Micro- and macro-level evidence indicates that fluctuations in idiosyncratic uncertainty have a large effect on investment; the impact of uncertainty on investment occurs primarily through changes in credit spreads; and innovations in credit spreads have a strong effect on investment, irrespective of the level of uncertainty. These findings raise a question regarding the economic significance of the traditional "wait-and-see" effect of uncertainty shocks and point to financial distortions as the main mechanism through which fluctuations in uncertainty affect macroeconomic outcomes. The relative importance of these two mechanisms is analyzed within a quantitative general equilibrium model, featuring heterogeneous firms that face time-varying idiosyncratic uncertainty, irreversibility, nonconvex capital adjustment costs, and financial frictions. The model successfully replicates the stylized facts concerning the macroeconomic implications of uncertainty and financial shocks. By influencing the effective supply of credit, both types of shocks exert a powerful effect on investment and generate countercyclical credit spreads and procyclical leverage, dynamics consistent with the data and counter to those implied by the technology-driven real business cycle models.

Synchronisation of policy related uncertainty, financial stress and economic activity in the United States

TL;DR: In this article, the synchronisation of economic activity, financial stress, and uncertainty in the USA by employing a wavelet-based approach of cohesion was analyzed using the monthly data on the policy-related uncertainty indexes, Chicago Fed National Activity Index (CFNAI) and Kansas City Federal Reserve Financial Stress Index (KCFSI).

Monetary policy and fiscal stimulus with the zero lower bound and financial frictions

TL;DR: In this paper, the authors assess the implications of the zero lower bound in a DSGE model with financial frictions and find that when the interest rate is at the lower bound, the initial impact of negative shock is amplified and the economy is more likely to plunge into a recession.

Fluctuations in uncertainty, efficient borrowing constraints and firm dynamics

TL;DR: In this article, the authors quantify the importance of microeconomic uncertainty shocks for the firm dynamics over the business cycle in an economy with frictional financial markets and propose a theory that, contrary to existing studies, generates endogenously a link between firm's age and size and its ability to obtain financing, and induces an asymmetric response to shocks.

Uncertainty, depreciation and industry growth

TL;DR: The authors showed that firms invest only when the mismatch between their productivity and their capital stock is large, and that two factors should be related to the frequency of mismatch: volatility and capital depreciation.

Creative Destruction and Uncertainty

TL;DR: The authors argued that counter-cyclical fluctuations in uncertainty are, to a large extent, a natural result of creative destruction and showed analytically how aggregate growth and firm-level uncertainty are linked when firms gradually adopt a leading technology.

Another look at the instrumental variable estimation of error-components models

TL;DR: In this paper, a framework for efficient IV estimators of random effects models with information in levels which can accommodate predetermined variables is presented. But the authors do not consider models with predetermined variables that have constant correlation with the effects.

The Cost of Capital, Corporation Finance and the Theory of Investment

TL;DR: In this article, the effect of financial structure on market valuations has been investigated and a theory of investment of the firm under conditions of uncertainty has been developed for the cost-of-capital problem.

The Cross‐Section of Expected Stock Returns

TL;DR: In this paper, Bhandari et al. found that the relationship between market/3 and average return is flat, even when 3 is the only explanatory variable, and when the tests allow for variation in 3 that is unrelated to size.

On Persistence in Mutual Fund Performance
