Optimal Monetary Policy with Staggered Wage and Price Contracts

TLDR
In this article, the unconditional expectation of average household utility is expressed in terms of the unconditional variances of the output gap, price inflation, and wage inflation, where the model exhibits a tradeoff between stabilizing output gap and price inflation.
Abstract
We formulate an optimizing-agent model in which both labor and product markets exhibit monopolistic competition and staggered nominal contracts. The unconditional expectation of average household utility can be expressed in terms of the unconditional variances of the output gap, price inflation, and wage inflation. Monetary policy cannot replicate the Pareto-optimal equilibrium that would occur under completely flexible wages and prices; that is, the model exhibits a tradeoff between stabilizing the output gap, price inflation, and wage inflation. The Pareto optimum is attainable only if either wages or prices are completely flexible. For reasonable calibrations of the model, we characterize the optimal policy rule. Furthermore, strict price inflation targeting is clearly suboptimal, whereas rules that also respond to either the output gap or wage inflation are nearly optimal.

Uncertainty‐driven business cycles: Assessing the markup channel

TL;DR: In this paper, the authors assess whether this theoretical model channel is consistent with the data and find that wage markups increase after uncertainty shocks, and the impulse responses of price markups are largely inconsistent with the standard model, both at the aggregate and industry level.

The macroeconomic risks of undesirably low inflation

TL;DR: This paper investigated the macroeconomic risks associated with undesirably low inflation using a medium-sized New Keynesian model and discussed policy options to mitigate these effects, including a downward shift in long run inflation expectations, a fall in nominal wage growth, and a favorable supply-side shock.

Nominal and Real Wage Rigidities - In Theory and in Europe

TL;DR: In this paper, the authors study the relation between real wage rigidity and nominal price and wage rigidities and show that in a standard DSGE model RWR is mainly affected by the interaction of the two nominal rigidities, not by other structural parameters.

The Cost Channel in a New Keynesian Model: Evidence and Implications

TL;DR: In this paper, a cost channel for monetary policy is introduced into the standard new Keynesian framework, where an optimizing policy maker does not face at rade-off between stabilizing the gap between actual output and output under flexible prices and stabilising the inflation rate.

Relative Price Distortions and Inflation Persistence

TL;DR: The authors showed that even at low rates, inflation strongly affects price dispersion which in turn has an impact on the economy qualitatively similar to, and of the order of magnitude of, a negative shift in productivity.
